who owns this game's rights? on the arcade machine it has midway, rare, and nintendo logo.

Midway provided the hardware, Rare and Nintendo did the game, Nintendo published. Rare retained the rights after sale.

I forgot what the relationship was like with Rare and Microsoft. Was it MS owns a certain percent of Rare or Rare has signed-on to make games for MS?

MS owns 50 percent I want to say, or possibly 51%, can't recall the deal exactly.

Actually I think Microsoft owns 100% of Rare now. Nintendo did own 49% and the Stamper brothers kept the other 51%, but when the Stamper brother sold out to Microsoft, Nintendo unloaded their shares as well.

If they were to release Killer Instinct on the 360, I'd pick one up without thought. As it stands now, I think I'll wait a bit.
