Can the xbox recognize a CD-RW audio disc with CD-Text or do I still have to input the track names?

You can find a list of cd-r that are playable on some x-box hacker sites. However, as noted several times, it should read your cd-rw.
That is a false statement. It is not illegal to mod your xBox.
Is it illegal to own an axe because there are axe murderers?
You would have to do some modifications to be able to read DVD recorded discs. This would push it into the totally illegal realm

Actually it is illegal to mod your Xbox. Under the DMCA, it is unlawful to use any device that has its main purpose to circumvent a copy protection scheme. A mod chip does just that. Not to mention the fact that the bios you use on a chip uses modified copyrighted code from Microsoft.
With regards to what media the Xbox reads, it's Samsung drives, not Philips which can read CD-Rs. The irony is that the Samsung drives are in newer systems so newer systems actually can read more media than older ones.

...its main purpose to circumvent a copy protection scheme.
One would have to prove the user was using a mod chip primarily to play copied games. As it goes, a mod chip is able to do more than just that which allows these chips to bypass most (if not all) of the legal issues surrounding them.

Centurion: The problem is, copy protection doesn't mean playing copied games. In order to get any software to run, you have to bypass the security check which is the copy protection scheme. So yes, under DMCA, it is illegal. Mod chips can't do jack without bypassing the security check. And again, the bios is modified MS code. Using that is illegal in itself.
