I can't speak for anyone else, but I've bought a lot of these cheap albums simply because they were things I was mildly interested in and they were really cheap. In turn, I've also been using Amazon for downloading a lot of other stuff as well, so maybe Amazon doesn't get anything from these cheap album sales (except maybe a few cents to cover bandwidth costs or something) and they're depending on these sales as a booster of other business on the site.

I must cost them more than $4 to sell the download of a brand-new album; I don't know what the studio charges for the purchase, but it's got to be more than that. Even without postage, storage cost or rent, they've got to be losing money on that transaction, right?

At this point, Amazon isn't interested in turning a profit on MP3s -- their goal is to lure people away from iTunes. Most people still don't know that Amazon's selling digital music.
If you remember when Amazon first opened, they did the same thing with books, and Jeff Bezos was upfront about the fact that he wasn't even going to try turning a profit until the company was established as a major retailer.
